in squid.conf there is a line:
append_domain .yourdomain.com
modify this value to match your domain name (notice the syntax is dot domain dot com).
...or....
If you don't want to use the proxy for internal http servers, in IE 5.x you can bypass proxy for local servers with a checkbox.

Also my /etc/resolv.conf on my proxy server contains

search sc.prepass.com
nameserver 138.69.5.104
So, when a URL like "http://medi" comes along, squid should
deduce that this is a local box, ie medi.sc.prepass.com. That is
what telnet(1), ftp(1) and other clients do. The rule is if not
qualified, then hostname is a local box.
